The "Set as Desktop Background" option still exists/shows up when the user is supposedly stripped of his/her ability to change the desktop background. I don't know where MS stores it, but it's set by the group policy editor. (gpedit under MSI)
Enabling "Prevent changing wallpaper" is enough to prevent IE or control panel from making changes, but it is not respected by Firefox 1.501, and appears not to be mentioned in the 2.0 alpha source.
Under MSI-->gpedit, look at:
User Configuration-->Administrative Templates-->Control Panel-->Display-->Prevent changing wallpaper"
Imperfect/ugly/counter-intuitive though it is, that seems to be the default way for Windows admins to block changes to the desktop background. Somehow, it's overridden by Firefox.

Steps to Reproduce:
1. Enable "Prevent changing wallpaper" in MSI's group policy editor
2. Click on "Set as desktop background"
Actual Results:
Changed wallpaper
Expected Results:
Nothing changed - The option really ought to disappear from the context menu or be greyed out.

Shouldn't Windows XP block changing the Wallpaper if you set it in the Policy Editor ?
I think this is a Windows Bug and "grey out" the option in Firefox would be only an enhancement to Firefox.

I've since wiped the machine that was exhibitting this bug and installed Ubuntu and GNOME on it. Interestingly enough, after locking down the desktop-changing permissions using the GNOME project's Pessulus, I have a very similar problem to what I had in Windows. Granted, it was easy enough to just make ~/Firefox_wallpaper.png root-owned and read-only, so that Firefox didn't have permission to write over it, but it is still a problem.
Apparently Firefox ignores GNOME's settings to disable wallpaper changes, just as it does in Windows.

Is this still a problem with Win 8/10? With XP/Vista support ending after 52 ESR this should otherwise maybe closed as WONTFIX

Per previous comment, we no longer support Windows XP.
If this is still an issue on more recent versions of Firefox, please file a new bug under Firefox: Enterprise Polices.
