Sometimes I enter an incorrect password and it turns out that I had a saved password for that site that for some reason wasn't autofilled. I will then get the dialog asking me if I want to update my Keychain with the password I filled in. In this case, I just want to cancel, because I know it's the wrong password which will render an error from the website.

The dialog isn't about loading the next page, it's about updating a password; I don't think it would be at all clear in that context what the meaning of a cancel button would be. I'd say WONTFIX.
We can't stop anything page-wise, anyway, since the form submission has already been made. All we can stop is you updating your keychain with new information that is bad. "Keep Old Values" seems pretty clear to me.
