When I press the New Tab button, File > New Tab, or Ctrl + T, nothing happens.
Mouse wheel click on links still opens in new tab.

Steps to Reproduce:

 Nothing happened (Tab didn't open).

Expected Results:  
It should have opened a new tab.

Happened on the default theme. This bug did not happen in earlier versions of firefox.

Can you reproduce this in Firefox's safe mode?  This sounds like an extension
incompatibility.  Also, does this happen on any page or only pages that have
plugins like flash?
Please don't use the common-issue keywords unless you have multiple bug-dupes or other supporting evidence.

For what it's worth, this sounds like an issue with Tab Mix Plus (see the somewhat obtuse bug 501317).  Make sure you've tried in Safe mode.

Yes, it works in  safe mode, in firefox 3.5, tab mix plus isn't compatible with the firefox version and I didn't want it so I uninstalled it. Is there any way it can work in normal mode, should I try reinstalling it?
Sorry, my fault, I was confusing Tab Mix Plus with AVG security toolbar which hijacks your new tab functionality.  See bug 499176

Disable the AVG security toolbar.
Raaj, only if the extension author has a updated compatible version.  Bugzilla isn't for support (http://support.mozilla.org) and especially not support for extensions.  You can contact the extension author or visit the extensions homepage from the addons.mozilla.org page.

    It worked after I disabled the AVG Security toolbar.
Resolution: INVALID → FIXED
FIXED is only used when a code change on our end fixes the issue.  Since the problem isn't inside Firefox, INVALID is the correct resolution.
