For example, I have a virtual folder that shows all (inbox and archives) my starred mails, and I have to manually select every sub directory under Archives for searching. After archiving a new month's mails, I have to remember to add that new sub directory for searching. If I can select Archives and all its sub-directories for searching, life will be much easier.

Where is this checkbox? I can't find it in 3.0 b3, is it in the latest nightly?
that's for advanced search, not the saved search properties dialog.
Yes, but when you do the *initial* search you can choose it. 
(Select a folder | right click | search)
