Details

yahoo email drops into a loop requesting password. Yahoo uses cookies. Mozilla needs ALL cookies enabled, not just those that will only be sent back to the originating server.

So what's the problem? With all cookies enabled you indeed can log in to yahoo mail. With originating-server-only cookies, the site does not let you log in. That's the way they designed the site so if you don't like that behavior, you need to take this up with them. (BTW, you'll undoubtedly get the same behavior with the 4.x browser.)
