As the web standards have changed and most images are not hosted by a site, this setting has little user value. There are other existing ways beyond providing a site-specific permission that users can get this functionality (add ons/add blockers etc).

We can probably do this ahead of time (remove the image permission from the page info "permissions" tab) to prepare for bug 1357107. Considering the confusion that this permission toggle can cause it's probably a good idea to remove it independently.
Paul, if you're looking for an easy side bug to take, would you like to do this one?
