Not sure if majority of user's behavior is same. For me in ~99% of use cases I choose an real bookmark from bookmark menu opened from firefox toolbar.
This I suppose "Show All Bookmarks" menu item could be moved at bottom, just before "Unsorted bookmarks". This would save 1 separator and also hard work made by moving mouse too far because of prominent position of "Show All Bookmarks.
Reproducible: Always

I think this would be bad for users having many more bookmarks than the popup can contain, unless we make only the middle part of the popup scrollable.

Correct, I didn't notice it as not having many bookmarks in root. However before 1st real bookmark entry there are 5 fixed menu items and 4 separators. This is not very optimal I suppose.
At least would be nice if it would be possible to (re)move them by own, but scrollable middle part sounds better.
Maybe one single "cheap" win could be to hide "Subscribe to This Page..." in situations no feed available (currently it is disabled)

Alex has recently filed bug 625325 to reorder items in the bookmarks menus to make them all consistent.

The icon changes color when its available so I don't think users in general will want to see items disappearing or reappearing, people might think its a bug then and also not understand what feeds are.

I think unless UX team files a bug to reorder entries, the order is by design, so I don't see us changing it, all mock-ups so far had this entry on the top.
